How does K-Relay work?
I understand it's a middleman between client and server. How is it possible that it can read packets sent to the server, if those packets are encrypted by rc4 by the client before sending to the server? I understand that K-Relay does the rc4 encryption again, but I don't understand how the packets are unencrypted by the time the client sends them to K-Relay. I know it's not a client modification. Can someone explain this?

The packets are not decrypted by the time they get to KRelay. KRelay decrypts the client packets when it receives them, and then encrypts them again before they are sent to the server.
Server sends encrypted packet to client. K-relay catches that, then decrypts it, then makes changes to packet and then encrypts it again. Client recieves encrypted packet in the end.

same goes for client -> server

that doesn't make sense for client->server, as shouldn't only the server owner hold the private key?

RotMG uses RC4 encryption which uses only a single key (and a state) instead of a public/private key pair. In RC4 the same key is used to encrypt and decrypt the data.
